Core Inflation Rises to 3.2% as War-Driven Costs Rattle U.S. Economy

Core inflation rises to 3.2%

Consumers felt the squeeze intensify in March as core inflation rises to 3.2%, driven in part by surging energy costs linked to the ongoing conflict involving Iran. The latest data paints a complex economic picture, where rising prices collide with slowing growth and an unusually resilient labor market.

According to the U.S. Commerce Department, the core personal consumption expenditures (PCE) price index — which strips out volatile food and energy prices — climbed 0.3% for the month. That pushed the annual rate to 3.2%, matching expectations and marking the highest level since November 2023.

When including food and energy, inflation rose even faster, with a 0.7% monthly increase and a 3.5% annual rate — both in line with forecasts but underscoring persistent upward pressure.

Economic Growth Falls Short of Expectations

Separate figures from the Commerce Department showed that U.S. economic growth expanded at a 2% annualized rate in the first quarter. While that marks a rebound from the sluggish 0.5% pace at the end of 2025, it fell short of the 2.2% estimate.

The modest growth came despite increased investment in artificial intelligence and the economic rebound expected after last year’s federal government shutdown. Like an engine revving but not quite accelerating, the economy appears to be moving forward — but without full momentum.

Labor Market Defies Gravity

In contrast to slowing growth, the labor market continues to show surprising strength. The U.S. Labor Department reported that initial jobless claims dropped to 189,000 for the week ending April 25 — a decline of 26,000 from the previous week and well below forecasts.

That figure marks the lowest level since September 1969, highlighting a labor market stuck in what economists describe as a “low-hire, low-fire” pattern.

A ‘Split-Screen’ Economy Emerges

Economists say the data reveals a widening divide across the economy. Heather Long, chief economist at Navy Federal Credit Union, described the situation as a “split-screen economy.”

On one side, companies tied to artificial intelligence are thriving. On the other, middle- and moderate-income households are grappling with rising fuel costs and persistent inflation — now at its highest level in three years.

Federal Reserve Faces Policy Crossroads

The data arrives just one day after the Federal Open Market Committee voted to keep interest rates unchanged. However, the decision revealed internal divisions, with four dissenting votes signaling disagreement over the path forward.

Some policymakers objected to language suggesting that the next move might be a rate cut, reflecting growing uncertainty about how to balance inflation control with economic stability.

Energy Costs Drive Inflation Spike

A closer look at the data shows that goods prices led the inflation surge, rising 1.4% — fueled largely by an 11.6% jump in energy-related goods and services. Meanwhile, services prices increased a more modest 0.3%.

Higher fuel costs appear to be eating into consumer spending power. Personal spending rose just 1.6% overall, while spending on goods actually slipped 0.1%.

Still, a key measure of underlying demand — real final sales to private domestic purchasers — climbed 2.5%, suggesting some resilience beneath the surface.

Spending Gains Mask Underlying Strain

Consumer activity showed a late-quarter boost, with personal consumption expenditures rising 0.9% in March, largely driven by gasoline prices climbing above $4 per gallon.

Government spending also played a role, increasing 4.4% overall, including a sharp 9.3% rise at the federal level — helping to prop up quarterly growth.

An Economy at a Crossroads

As inflation heats up and growth cools, the U.S. economy finds itself walking a tightrope. Like a balancing act between opposing forces, policymakers must now navigate rising prices, geopolitical uncertainty, and a labor market that refuses to weaken.
