The California Supreme Court has delivered a landmark ruling that completely changes how businesses and insurance companies resolve massive, multi-layered coverage disputes. In a unanimous 50-page decision, the state’s high court ruled that policyholders do not need to wait for lower-level insurance policies to be fully exhausted before hauling excess insurance carriers into court for declaratory relief or bad-faith claims.

The high-stakes ruling in Fox Paine & Company, LLC v. Twin City Fire Insurance Co. upends a long-standing tactic used by excess insurers to dismiss early lawsuits. While the court affirmed that excess carriers still do not have to payout claims until underlying policies are completely tapped, it opened the courtroom doors wide for insureds to litigate coverage scope and bad-faith allegations long before those payout limits are met.

The precedent-setting case stems from years of bitter litigation between Saul Fox and Dexter Paine, founders of the private equity giant Fox Paine & Company (FPC). A tangled web of lawsuits generated tens of millions of dollars in defense costs and indemnity demands under FPC's complex management liability insurance tower—a program featuring a $10 million primary policy stacked beneath four sequential $10 million excess policies.

When competing factions within FPC sought coverage, policyholders alleged that excess insurers mishandled claims, failed to communicate, favored rival factions, and improperly paid out policy proceeds to unauthorized parties. Claiming over $43 million in total covered losses, the insureds sued the upper-tier excess carriers.

Lower courts initially tossed out the lawsuits against the upper excess layers, agreeing with the insurers' argument that claims were premature because lower insurance layers had not been fully exhausted. The California Supreme Court granted review to settle a critical question: Must an insured wait for actual policy exhaustion before bringing an excess insurer into court?

Writing for a unanimous court, the justices rejected the rigid sequential-litigation model, warning that forcing policyholders to sue insurers one layer at a time creates costly, piecemeal litigation and leads to inconsistent judicial outcomes.

Instead, the court ruled that declaratory relief is designed specifically to resolve present controversies over future contingencies. To survive a motion to dismiss, an insured no longer needs to prove actual exhaustion. Instead, it must plausibly allege facts showing that its covered losses are "reasonably likely" to hit the excess policy's attachment threshold.

However, the justices established a key safeguard to prevent policyholders from indiscriminately suing every insurer in a tower: if an alleged loss clearly cannot reach an upper policy’s attachment point, trial courts must dismiss those high-tier excess insurers from the case.

In a second major blow to excess carriers, the high court ruled that bad-faith lawsuits can proceed prior to policy attachment. The court noted that an insurer’s implied duty of good faith and fair dealing begins the moment an insurance contract is signed—not when payment becomes due.

If an excess carrier's pre-attachment conduct impairs an insured’s ability to recover policy benefits or causes direct economic loss—such as improperly paying out policy limits to rival claimants before the primary policy is exhausted—the policyholder can sue for bad faith immediately.

The Fox Paine decision immediately forces excess insurers off the sidelines and into coverage litigation far earlier than before. Defense attorneys and claims executives must now rethink their entire litigation and reserve strategies in California.

Moving forward, excess carriers can no longer rely on simple non-exhaustion arguments to escape early court battles. Instead, litigation will center on whether a policyholder’s claimed losses genuinely threaten upper policy layers, making rigorous claims handling and clear communication critical from day one.
