Future of the Green Investment Regime Under The ECT

The Energy Charter Treaty (ECT), a multilateral framework designed to facilitate global energy cooperation while addressing investor-state disputes, is on the brink of its 30th anniversary in 2024. However, instead of celebrating this milestone, a growing number of countries are announcing their intent to exit or reevaluate their participation in this agreement, casting a shadow of uncertainty over its future.

A Political Exodus

The recent wave of countries seeking to exit the ECT suggests that the turmoil surrounding the treaty is rooted more in political concerns than legal grievances. The dissatisfied nations share a common narrative: the ECT is seen as a relic of the Cold War era, unsuitable for supporting the transition to cleaner, more cost-effective energy sources. Critics argue that it infringes upon a country's sovereign right to regulate, contradicts EU climate law, and conflicts with the Paris Agreement's commitments.

Understanding the ECT

According to the ECT's official website, it provides a "multilateral framework for energy cooperation that is unique under international law." The treaty focuses on four main areas:

  1. Establishing a common and mutually beneficial energy policy for investments, transit, and trade among post-Cold War nations to coordinate energy supply development and diversification.
  2. Ensuring non-discriminatory conditions for trading energy materials, products, and energy-related equipment based on WTO rules, along with provisions to guarantee reliable cross-border energy transit through pipelines, grids, and other transport means.
  3. Promoting energy efficiency and striving to minimize the environmental impact of energy production and utilization.
  4. Protecting foreign investments by extending national treatment or most-favored nation treatment, providing safeguards against significant non-commercial risks, and enforcing mechanisms at the international law level.

It's the last provision that has become the epicenter of controversy. Article 26 of the ECT establishes a mechanism for investor-state dispute settlement. This provision enables an investor from one ECT contracting party to sue another party for damage inflicted on their investment in the energy sector.

These damages may result from the party's violation of any comprehensive investment protections outlined in the ECT, such as the prohibition of uncompensated expropriation and the guarantee of fair and equitable treatment. This is commonly understood to necessitate a stable and predictable legal framework, respect for an investor's legitimate expectations, and the avoidance of discriminatory or arbitrary treatment.

Notably, Spain has been a target of over 50 claims under the ECT since 2011. These claims arose due to changes in its incentive scheme for renewable energy investments, and investors have successfully claimed over $1.2 billion in damages from the state.

The EU's Role and Concerns

Despite being an ECT signatory, the EU has persistently argued against applying the ECT to intra-EU disputes—disagreements between an EU member state and an investor from another member state. Their argument rests on the premise that EU law should take precedence over the ECT. However, this position has faced almost unanimous rejection by international investment tribunals.

Modernizing the ECT: Going Green

While the controversy surrounding the ECT primarily revolves around renewable energy, it has also stirred debate about its perceived protection of fossil fuel investments. In response, on June 24, 2022, a provisional agreement aimed to reform the ECT by recognizing the "urgent need to effectively combat climate change."

These proposed changes incorporate international climate law into the treaty's provisions, emphasizing the contracting parties' rights and obligations under key multilateral instruments like the UN Framework Convention on Climate Change and the Paris Agreement. The amendments also underscore the contracting parties' right to regulate in the interest of legitimate public policy objectives, including environmental protection, climate change mitigation, and adaptation.

Crucially, these changes mandate an impact assessment for new energy investment projects, which must be conducted and made public. The assessments should address the effects on population and human health, biodiversity, environment, climate, and cultural heritage. They also introduce a "flexibility mechanism," allowing contracting states to exclude investment protection for fossil fuels in their territories.

Both the EU and the UK have expressed their intention to apply this carve-out, particularly for existing investments after 10 years from the provisions' entry into force and for new investments made after August 15, 2023.

While the amendments expand the ECT's coverage of renewable and energy transition technologies, their adoption date remains uncertain.

Could the Sun Be Setting on the ECT?

Since its conclusion in 1998, five contracting parties—Italy, Poland, Germany, France, and Luxembourg—have withdrawn from the ECT. The EU, the UK, and other European states have announced their contemplation of leaving the ECT rather than embracing the updated version of the treaty.

These developments raise significant questions about the future of international law and policy. They prompt us to consider why an alliance established during the post-Cold War era's uncertainty can't be sustained in the modern world.
